Why Year-End is the Ultimate Compliance Test

Year-end payroll is about more than just a final pay run; it's the culmination of an entire year of employee data, benefit elections, statutory deductions, and regulatory changes. Errors in this final process are compounded, impacting tax forms (like W-2s, 1099s, T4s, etc.), benefits reporting (like ACA compliance), and new-year planning.

The key to a smooth close lies in proactive data verification and reconciliation—starting now.

Phase 1: Data Verification (Starting Now – November)

Task Detail/Goal Why It Matters

Develop timeline and communicate to employees 

Update addresses ,validate SSN and tax withholdings, delivery methods (paperless vs. mail), W2 system black-out period, timeline for W2/1094 distributions, tax exemptions – they do not rollover 

It proactively manages expectations, ensures data accuracy, and minimizes last-minute issues. 

Verify Employee & Contractor Data Confirm full legal name, Social Security Numbers (SSN/SIN), current addresses, and date of birth for all active and terminated employees/contractors. Incorrect data leads to rejected tax filings and W-2/T4 reprints, incurring penalties.
Audit W-4/TD1 Forms & Tax Status Ensure all tax elections are current and accurately recorded. Pay special attention to new hires and employees who have reported life changes. Errors here cause incorrect tax withholdings, leading to employee-side tax issues.
Reconcile YTD Wages & Deductions Compare your payroll system's Year-to-Date (YTD) totals for gross wages, taxes withheld, and benefits deductions against your General Ledger. Crucial for identifying payroll system errors, missed manual adjustments, or misclassified income before final reports are generated.

  Plan Accrual  changes 

Update employees and system with new or updated accrual policies for the new year. 

Starting this process early will ensure that accrual policies are established, set up prior to the start of the new year. Failure to have these things configured could result in incorrect balances. 

Confirm Company Information Verify your Federal/State Employer Identification Numbers (EIN), company name, and addresses on file with all tax authorities and your payroll system in addition to validating earning and deduction tax categories to ensure they will populate correctly on the W2. Incorrect employer data can delay or invalidate state and federal filings.

 

Phase 2: Payroll Adjustments & Final Runs (December)

Check for negative wages 

Make the necessary adjustments to clean up and validate quarterly earnings. 

If your calculations result in a negative taxable income, the IRS treats it as zero. This simply means you have no tax liability, and it doesn't lead to an income tax refund based on that negative figure alone. 

Prior tax filings 

Validate that there are no prior tax filings pending. 

Failing to validate that there are no prior tax filings pending in your HCM system is critical because it can lead to duplicate or late filings for the same period. 

Process Final Taxable Benefits Ensure all non-cash, taxable fringe benefits are added to the final pay runs (e.g., group-term life insurance, personal use of company car, tuition reimbursement). The IRS/CRA mandates that these are properly included in the taxable income shown on W-2s/T4s.
Review and Clear Accruals Finalize outstanding vacation accruals, sick time, loans, and garnishments. Determine if any balances need to be paid out or carried forward according to policy/law. Ensures compliance with state/provincial paid leave laws and accurate balance carryover into the new year.
Confirm Bonus & Commission Timing If year-end bonuses are paid in December or January, confirm the pay date to ensure they are recorded in the correct tax year. Determines which year the income is reported for tax purposes—a common source of confusion.
Final System Check & Roll Forward Collaborate with your HRIS/Payroll provider to confirm new statutory rates and limits (e.g., SUI/EHT limits, maximum salary for benefits) are correctly configured for January 1st. Avoids under- or over-deductions and ensures compliance from the first pay run of the new year.

 

Phase 3: Reporting & Distribution (January – February)

Generate & Review Draft Tax Forms Run test W-2s, 1099s, T4s, etc., and compare totals to your reconciled YTD reports. The last chance to catch and correct errors before official submission.
Distribute Forms to Employees Distribute employee copies (physical or secure electronic) by the mandated deadline (typically January 31st or the last day of February). Non-compliance with deadlines leads to fines and employee complaints.
File Tax Summaries & Reports Submit all required summaries (e.g., W-3, 941, T4 Summary, provincial reports) to the appropriate federal, state, and local agencies. Fulfilling the legal obligation to report total compensation and tax remittance.
Secure Records Retention File and retain all year-end reports, reconciliations, and employee data changes in a secure location, per legal retention requirements (typically 3-7 years). Essential for audit readiness and future payroll/accounting reconciliation.
